Derivative is an operator that works on functions
u^2 is an expression, not a function. The expression u^2 means
Power[u,2] rather than a square of any argument (u is explicit here)
while #^2& is a function that means take the argument (any argument) and raise it to the power of 2
Therefore
Derivative[1][u[#]^2&][x]
returns
2 u[x] (u^\[Prime])[x]
as expected, the same as
Derivative[1][Function[x,u[x]^2]]
and also
D[u[x]^2,x]
